Short sale vs. foreclosure
When you owe more than your home is worth, a short sale is often the better way out. Here is how the two compare on credit, future mortgages, deficiency risk and taxes.
Key takeaways
- A short sale is a sale for less than you owe, and it needs your servicer’s approval.
- Both stay on a credit report for about seven years, but a short sale shows as a settled account rather than a foreclosure.
- For a new Fannie Mae loan, the standard wait is 4 years after a short sale vs. 7 years after a foreclosure.
- Ask the lender to waive any remaining balance in writing before you close.
- Forgiven mortgage debt may be taxable: the federal exclusion for a main home ended for debt forgiven after 2025.
Side by side
| Factor | Short sale | Foreclosure |
|---|---|---|
| Who is in control | You sell, with your servicer’s approval | A court case that ends in a public auction |
| Credit report | About 7 years, usually reported as settled for less than owed | About 7 years from the first missed payment that led to it |
| New Fannie Mae mortgage | 4 years (2 with extenuating circumstances) | 7 years (3 with extenuating circumstances, with limits) |
| Florida deficiency cap (owner-occupied) | Debt owed minus fair market value at the sale | Judgment amount minus fair market value at the sale |
| Relocation help | Up to $7,500 in some Fannie Mae short sales | None stated |

How a short sale works
- Talk with your servicer early. Ask for a loss mitigation (mortgage assistance) application. For Fannie Mae and Freddie Mac loans this is Form 710, which asks about your hardship, income and assets.
- Document your hardship. Typical items include recent pay stubs or bank statements, and proof of the hardship where it applies, such as a divorce decree.
- List the home with an agent. For Fannie Mae loans, your agent requests list-price guidance through HomePath and submits offers for review.
- Accept an offer and send it for approval. The servicer reviews the offer, the price and your financial package. You may be asked to contribute.
- Get the approval and deficiency terms in writing, then close.
A complete application received more than 37 days before a scheduled sale generally stops the servicer from moving ahead with the sale while it is reviewed, so the earlier you start, the better.

Taxes on forgiven debt
When a lender forgives part of a mortgage, it may send you IRS Form 1099-C, and canceled debt is generally taxable unless an exclusion applies. The exclusion for qualified principal residence debt does not apply to debt forgiven, or to agreements made, after December 31, 2025. You may still qualify for the insolvency exclusion (IRS Form 982) if your debts exceeded the value of your assets right before the debt was canceled. A foreclosure can have tax consequences too. Talk with a tax professional before you close.

A third option: deed in lieu
With a deed in lieu of foreclosure, you transfer the home to the lender in exchange for releasing the mortgage. Fannie Mae calls this a Mortgage Release and, in some cases, offers up to $7,500 in relocation help, with exit options that can include a three-month transition at no rent or a 12-month lease at market rent.

Frequently asked questions
Will a short sale stop my foreclosure?
Not automatically. But if your servicer receives a complete application more than 37 days before a scheduled sale, federal rules generally bar it from moving for judgment or holding the sale until it decides. Apply as early as you can.
Can I be sued for the balance after a short sale?
Possibly. In Florida, a court may award a deficiency, capped for an owner-occupied home at the debt minus the home’s fair market value. The CFPB recommends asking the lender to waive the deficiency before the sale and getting it in writing. On Fannie Mae short sales, the borrower is not responsible for the remaining balance after closing.
Will I owe taxes on the forgiven amount?
Possibly. Canceled debt is generally taxable, and the main-home exclusion ended for debt forgiven after December 31, 2025. The insolvency exclusion may still apply. Ask a tax professional.
How soon can I buy another home?
For a Fannie Mae loan, the standard wait is 4 years after a short sale (2 with extenuating circumstances) and 7 years after a foreclosure. FHA and VA have their own rules; VA material says a short sale does not require a mandatory waiting period. Ask a lender about your situation.
Does a short sale hurt my credit less than a foreclosure?
Both generally stay on your report for about seven years. A short sale usually shows as an account settled for less than owed, and it shortens the wait for a new Fannie Mae mortgage.
How long does a short sale take?
It depends on your servicer, any second mortgage and how complete your paperwork is. There is no standard timeline, which is another reason to start early.
